If you have a website that gets a lot of traffic, sooner or later you will be approached by someone wanting to link to your website and have a link from yours to theirs. It has been widely reported to help you rank better in search engines. This is and is not true.
When someone links to your site, it can increase traffic if they visit your site from a link on that site, links that are not relevant to the content on the linked sites on your site can actually hurt your search engine rankings.
Search engine positions on sites like Google are based on a point system. This system adds or subtracts points to you for various reasons. For example, It used to be that if you hid keywords repeated over and over again on your page, you would move up in the search engines based on relevance. Over time, this practice became known as a form of "search engine spamming". When you have hidden text on a page (hidden text is when you change the text to the same color as the background so it's invisible to the user), you lose ranking points and move down the list.
Search engines were very intelligent by their creators. They do things like comparing keywords to content, look for changes to content, and compare the content of links to pages contained on a website with the sites they link to. If the content is relevant to the site, it is likely to help your site rank. If the links are unrelated, it can hurt your ranking.
So it seems that for effective linking we should only link to pages that contain complementary content. If I have a business site, my site should link to other sites with business content. Linking my site to a beauty salon site would probably do me very little good in terms of traffic and would very likely hurt my website rankings.
Now I don't want to discourage you from advertising on your site. Ads are a different animal. The links are usually all grouped together on the suggested links page, while the ads are usually mixed in with the content and take the form of banners. These types of ads won't hurt rankings. Most for-profit websites have some form of advertising on their site, and search engines are built to take these ads into account.
To summarize, links are only good for sites that are relevant to your content. If someone asks you for a link exchange that is not relevant to your site, thank them for the offer and politely decline. If their content is relevant to yours, by all means do it if you have a way to do it.
As a webmaster who enjoys top 5 listings on most search engines on the internet, I can say that when it comes to how search engines work, it's better to link and lose than never link at all. 😉
